Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We note that Port of Tauranga Limited (NZSE:POT) does have debt on its balance sheet. But should shareholders be worried about its use of debt?
Why Does Debt Bring Risk?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. When we think about a company's use of debt, we first look at cash and debt together.

What Is Port of Tauranga's Debt?
As you can see below, at the end of December 2022, Port of Tauranga had NZ$499.9m of debt, up from NZ$476.3m a year ago. Click the image for more detail. However, it also had NZ$30.7m in cash, and so its net debt is NZ$469.1m.
How Healthy Is Port of Tauranga's Balance Sheet?
We can see from the most recent balance sheet that Port of Tauranga had liabilities of NZ$231.3m falling due within a year, and liabilities of NZ$478.1m due beyond that. Offsetting this, it had NZ$30.7m in cash and NZ$71.8m in receivables that were due within 12 months. So it has liabilities totalling NZ$606.8m more than its cash and near-term receivables, combined.
Of course, Port of Tauranga has a market capitalization of NZ$4.16b, so these liabilities are probably manageable. Having said that, it's clear that we should continue to monitor its balance sheet, lest it change for the worse.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
With a debt to EBITDA ratio of 2.3, Port of Tauranga uses debt artfully but responsibly. And the alluring interest cover (EBIT of 9.7 times interest expense) certainly does not do anything to dispel this impression. Port of Tauranga grew its EBIT by 7.9% in the last year. Whilst that hardly knocks our socks off it is a positive when it comes to debt. There's no doubt that we learn most about debt from the balance sheet. But ultimately the future profitability of the business will decide if Port of Tauranga can strengthen its balance sheet over time. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. During the last three years, Port of Tauranga produced sturdy free cash flow equating to 65% of its EBIT, about what we'd expect. This cold hard cash means it can reduce its debt when it wants to.
Our View
The good news is that Port of Tauranga's demonstrated ability to cover its interest expense with its EBIT delights us like a fluffy puppy does a toddler. And the good news does not stop there, as its conversion of EBIT to free cash flow also supports that impression! We would also note that Infrastructure industry companies like Port of Tauranga commonly do use debt without problems. When we consider the range of factors above, it looks like Port of Tauranga is pretty sensible with its use of debt. While that brings some risk, it can also enhance returns for shareholders.
