These 4 Measures Indicate That Radius Residential Care (NZSE:RAD) Is Using Debt Extensively

As with many other companies Radius Residential Care Limited (NZSE:RAD) makes use of debt. But should shareholders be worried about its use of debt?

When Is Debt Dangerous?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. The image below, which you can click on for greater detail, shows that Radius Residential Care had debt of NZ$75.9m at the end of March 2024, a reduction from NZ$100.6m over a year. However, it also had NZ$2.43m in cash, and so its net debt is NZ$73.4m.

How Strong Is Radius Residential Care's Balance Sheet?

The latest balance sheet data shows that Radius Residential Care had liabilities of NZ$69.3m due within a year, and liabilities of NZ$201.0m falling due after that. Offsetting this, it had NZ$2.43m in cash and NZ$12.1m in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by NZ$255.7m.

This deficit casts a shadow over the NZ$62.7m company, like a colossus towering over mere mortals. So we'd watch its balance sheet closely, without a doubt. At the end of the day, Radius Residential Care would probably need a major re-capitalization if its creditors were to demand repayment.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

While Radius Residential Care's debt to EBITDA ratio (3.5) suggests that it uses some debt, its interest cover is very weak, at 1.1, suggesting high leverage. So shareholders should probably be aware that interest expenses appear to have really impacted the business lately. Looking on the bright side, Radius Residential Care boosted its EBIT by a silky 85% in the last year. Like a mother's loving embrace of a newborn that sort of growth builds resilience, putting the company in a stronger position to manage its debt. There's no doubt that we learn most about debt from the balance sheet. But ultimately the future profitability of the business will decide if Radius Residential Care can strengthen its balance sheet over time. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. Over the last three years, Radius Residential Care saw substantial negative free cash flow, in total. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.

Our View

On the face of it, Radius Residential Care's conversion of EBIT to free cash flow left us tentative about the stock, and its level of total liabilities was no more enticing than the one empty restaurant on the busiest night of the year. But at least it's pretty decent at growing its EBIT; that's encouraging. It's also worth noting that Radius Residential Care is in the Healthcare industry, which is often considered to be quite defensive. Overall, it seems to us that Radius Residential Care's balance sheet is really quite a risk to the business. So we're almost as wary of this stock as a hungry kitten is about falling into its owner's fish pond: once bitten, twice shy, as they say.
