We Think Kongsberg Automotive (OB:KOA) Is Taking Some Risk With Its Debt

When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. As with many other companies Kongsberg Automotive ASA (OB:KOA) makes use of debt. But should shareholders be worried about its use of debt?

When Is Debt A Problem?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. What Is Kongsberg Automotive's Net Debt?

The chart below, which you can click on for greater detail, shows that Kongsberg Automotive had €271.9m in debt in September 2021; about the same as the year before. However, because it has a cash reserve of €81.3m, its net debt is less, at about €190.6m.

A Look At Kongsberg Automotive's Liabilities

We can see from the most recent balance sheet that Kongsberg Automotive had liabilities of €270.0m falling due within a year, and liabilities of €392.5m due beyond that. Offsetting these obligations, it had cash of €81.3m as well as receivables valued at €259.1m due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by €322.1m.

Given this deficit is actually higher than the company's market capitalization of €268.5m, we think shareholders really should watch Kongsberg Automotive's debt levels, like a parent watching their child ride a bike for the first time. In the scenario where the company had to clean up its balance sheet quickly, it seems likely shareholders would suffer extensive dilution.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

Kongsberg Automotive's net debt is sitting at a very reasonable 2.0 times its EBITDA, while its EBIT covered its interest expense just 3.1 times last year. While that doesn't worry us too much, it does suggest the interest payments are somewhat of a burden. Notably, Kongsberg Automotive made a loss at the EBIT level, last year, but improved that to positive EBIT of €63m in the last twelve months. There's no doubt that we learn most about debt from the balance sheet. But you can't view debt in total isolation; since Kongsberg Automotive will need earnings to service that debt. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So it's worth checking how much of the earnings before interest and tax (EBIT) is backed by free cash flow. Over the most recent year, Kongsberg Automotive recorded free cash flow worth 79% of its EBIT, which is around normal, given free cash flow excludes interest and tax. This cold hard cash means it can reduce its debt when it wants to.

Our View

Kongsberg Automotive's level of total liabilities and interest cover definitely weigh on it, in our esteem. But its conversion of EBIT to free cash flow tells a very different story, and suggests some resilience. Taking the abovementioned factors together we do think Kongsberg Automotive's debt poses some risks to the business. So while that leverage does boost returns on equity, we wouldn't really want to see it increase from here. When analysing debt levels, the balance sheet is the obvious place to start.
