These 4 Measures Indicate That Perak Transit Berhad (KLSE:PTRANS) Is Using Debt Extensively
Warren Buffett famously said, 'Volatility is far from synonymous with risk.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. Importantly, Perak Transit Berhad (KLSE:PTRANS) does carry debt. But should shareholders be worried about its use of debt?
Why Does Debt Bring Risk?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. What Is Perak Transit Berhad's Debt?
You can click the graphic below for the historical numbers, but it shows that as of September 2020 Perak Transit Berhad had RM286.5m of debt, an increase on RM205.9m, over one year. On the flip side, it has RM70.4m in cash leading to net debt of about RM216.1m.
A Look At Perak Transit Berhad's Liabilities
Zooming in on the latest balance sheet data, we can see that Perak Transit Berhad had liabilities of RM52.1m due within 12 months and liabilities of RM273.4m due beyond that. On the other hand, it had cash of RM70.4m and RM39.5m worth of receivables due within a year. So its liabilities total RM215.6m more than the combination of its cash and short-term receivables.
While this might seem like a lot, it is not so bad since Perak Transit Berhad has a market capitalization of RM549.0m, and so it could probably strengthen its balance sheet by raising capital if it needed to. But it's clear that we should definitely closely examine whether it can manage its debt without dilution.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
Perak Transit Berhad has a debt to EBITDA ratio of 3.2 and its EBIT covered its interest expense 4.0 times. Taken together this implies that, while we wouldn't want to see debt levels rise, we think it can handle its current leverage. The good news is that Perak Transit Berhad improved its EBIT by 9.7% over the last twelve months, thus gradually reducing its debt levels relative to its earnings. When analysing debt levels, the balance sheet is the obvious place to start. But it is future earnings, more than anything, that will determine Perak Transit Berhad's ability to maintain a healthy balance sheet going forward. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. During the last three years, Perak Transit Berhad burned a lot of cash. While that may be a result of expenditure for growth, it does make the debt far more risky.
Our View
Mulling over Perak Transit Berhad's attempt at converting EBIT to free cash flow, we're certainly not enthusiastic. But on the bright side, its EBIT growth rate is a good sign, and makes us more optimistic. Once we consider all the factors above, together, it seems to us that Perak Transit Berhad's debt is making it a bit risky. That's not necessarily a bad thing, but we'd generally feel more comfortable with less leverage. There's no doubt that we learn most about debt from the balance sheet.
