Here's Why Digi.Com Berhad (KLSE:DIGI) Can Manage Its Debt Responsibly
Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We can see that Digi.Com Berhad (KLSE:DIGI) does use debt in its business. But is this debt a concern to shareholders?
When Is Debt Dangerous?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. What Is Digi.Com Berhad's Debt?
You can click the graphic below for the historical numbers, but it shows that Digi.Com Berhad had RM2.55b of debt in September 2021, down from RM2.77b, one year before. However, it does have RM590.3m in cash offsetting this, leading to net debt of about RM1.96b.
How Healthy Is Digi.Com Berhad's Balance Sheet?
We can see from the most recent balance sheet that Digi.Com Berhad had liabilities of RM3.13b falling due within a year, and liabilities of RM4.39b due beyond that. Offsetting this, it had RM590.3m in cash and RM1.10b in receivables that were due within 12 months. So it has liabilities totalling RM5.84b more than its cash and near-term receivables, combined.
Given Digi.Com Berhad has a market capitalization of RM30.0b, it's hard to believe these liabilities pose much threat. Having said that, it's clear that we should continue to monitor its balance sheet, lest it change for the worse.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
Digi.Com Berhad's net debt is only 0.57 times its EBITDA. And its EBIT covers its interest expense a whopping 13.0 times over. So you could argue it is no more threatened by its debt than an elephant is by a mouse. Digi.Com Berhad's EBIT was pretty flat over the last year, but that shouldn't be an issue given the it doesn't have a lot of debt. The balance sheet is clearly the area to focus on when you are analysing debt. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. Over the most recent three years, Digi.Com Berhad recorded free cash flow worth 62% of its EBIT, which is around normal, given free cash flow excludes interest and tax. This cold hard cash means it can reduce its debt when it wants to.
Our View
Digi.Com Berhad's interest cover suggests it can handle its debt as easily as Cristiano Ronaldo could score a goal against an under 14's goalkeeper. And that's just the beginning of the good news since its net debt to EBITDA is also very heartening. Taking all this data into account, it seems to us that Digi.Com Berhad takes a pretty sensible approach to debt. While that brings some risk, it can also enhance returns for shareholders.
