Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We note that HeiTech Padu Berhad (KLSE:HTPADU) does have debt on its balance sheet. But should shareholders be worried about its use of debt?

When Is Debt Dangerous?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. If things get really bad, the lenders can take control of the business. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. The image below, which you can click on for greater detail, shows that at December 2020 HeiTech Padu Berhad had debt of RM136.7m, up from RM111.2m in one year. On the flip side, it has RM61.2m in cash leading to net debt of about RM75.4m.

How Healthy Is HeiTech Padu Berhad's Balance Sheet?

Zooming in on the latest balance sheet data, we can see that HeiTech Padu Berhad had liabilities of RM242.7m due within 12 months and liabilities of RM12.0m due beyond that. Offsetting these obligations, it had cash of RM61.2m as well as receivables valued at RM129.5m due within 12 months. So its liabilities total RM64.0m more than the combination of its cash and short-term receivables.

While this might seem like a lot, it is not so bad since HeiTech Padu Berhad has a market capitalization of RM143.7m, and so it could probably strengthen its balance sheet by raising capital if it needed to. However, it is still worthwhile taking a close look at its ability to pay off debt.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

On the face of it, HeiTech Padu Berhad's conversion of EBIT to free cash flow left us tentative about the stock, and its EBIT growth rate was no more enticing than the one empty restaurant on the busiest night of the year. But at least it's pretty decent at covering its interest expense with its EBIT; that's encouraging. Looking at the bigger picture, it seems clear to us that HeiTech Padu Berhad's use of debt is creating risks for the company. If everything goes well that may pay off but the downside of this debt is a greater risk of permanent losses. The balance sheet is clearly the area to focus on when you are analysing debt.
