Health Check: How Prudently Does Marine & General Berhad (KLSE:M&G) Use Debt?
The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We note that Marine & General Berhad (KLSE:M&G) does have debt on its balance sheet. But the real question is whether this debt is making the company risky.
When Is Debt Dangerous?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. What Is Marine & General Berhad's Net Debt?
As you can see below, Marine & General Berhad had RM735.8m of debt, at October 2021, which is about the same as the year before. You can click the chart for greater detail. However, because it has a cash reserve of RM33.1m, its net debt is less, at about RM702.7m.
How Strong Is Marine & General Berhad's Balance Sheet?
The latest balance sheet data shows that Marine & General Berhad had liabilities of RM87.1m due within a year, and liabilities of RM709.0m falling due after that. Offsetting this, it had RM33.1m in cash and RM48.0m in receivables that were due within 12 months. So its liabilities total RM715.0m more than the combination of its cash and short-term receivables.
This deficit casts a shadow over the RM65.1m company, like a colossus towering over mere mortals. So we'd watch its balance sheet closely, without a doubt. At the end of the day, Marine & General Berhad would probably need a major re-capitalization if its creditors were to demand repayment. The balance sheet is clearly the area to focus on when you are analysing debt. But you can't view debt in total isolation; since Marine & General Berhad will need earnings to service that debt. In the last year Marine & General Berhad had a loss before interest and tax, and actually shrunk its revenue by 11%, to RM184m. That's not what we would hope to see.
Caveat Emptor
While Marine & General Berhad's falling revenue is about as heartwarming as a wet blanket, arguably its earnings before interest and tax (EBIT) loss is even less appealing. Indeed, it lost a very considerable RM58m at the EBIT level. Reflecting on this and the significant total liabilities, it's hard to know what to say about the stock because of our intense dis-affinity for it. Like every long-shot we're sure it has a glossy presentation outlining its blue-sky potential. But the reality is that it is low on liquid assets relative to liabilities, and it lost RM59m in the last year. So we're not very excited about owning this stock. Its too risky for us. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately, every company can contain risks that exist outside of the balance sheet.
