Does Grupo Bafar. de (BMV:BAFARB) Have A Healthy Balance Sheet?

So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. You can click the graphic below for the historical numbers, but it shows that as of March 2023 Grupo Bafar. de had Mex$11.6b of debt, an increase on Mex$10.7b, over one year. However, because it has a cash reserve of Mex$1.34b, its net debt is less, at about Mex$10.3b.
A Look At Grupo Bafar. de's Liabilities
The latest balance sheet data shows that Grupo Bafar. de had liabilities of Mex$3.36b due within a year, and liabilities of Mex$12.5b falling due after that. On the other hand, it had cash of Mex$1.34b and Mex$2.86b worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by Mex$11.6b.
This deficit isn't so bad because Grupo Bafar. de is worth Mex$29.1b, and thus could probably raise enough capital to shore up its balance sheet, if the need arose. But we definitely want to keep our eyes open to indications that its debt is bringing too much risk.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

Taken together this implies that, while we wouldn't want to see debt levels rise, we think it can handle its current leverage. Importantly, Grupo Bafar. de grew its EBIT by 32% over the last twelve months, and that growth will make it easier to handle its debt. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately the future profitability of the business will decide if Grupo Bafar. de can strengthen its balance sheet over time. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. Considering the last three years, Grupo Bafar. de actually recorded a cash outflow, overall. Debt is far more risky for companies with unreliable free cash flow, so shareholders should be hoping that the past expenditure will produce free cash flow in the future.
Our View
On our analysis Grupo Bafar. de's EBIT growth rate should signal that it won't have too much trouble with its debt. But the other factors we noted above weren't so encouraging. In particular, conversion of EBIT to free cash flow gives us cold feet. When we consider all the factors mentioned above, we do feel a bit cautious about Grupo Bafar. de's use of debt. While debt does have its upside in higher potential returns, we think shareholders should definitely consider how debt levels might make the stock more risky. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet.
