We Think SUN KWANGLtd (KOSDAQ:003100) Is Taking Some Risk With Its Debt

So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. As with many other companies SUN KWANG CO.,Ltd. (KOSDAQ:003100) makes use of debt. But the real question is whether this debt is making the company risky.

When Is Debt Dangerous?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. A Look At SUN KWANGLtd's Liabilities

The latest balance sheet data shows that SUN KWANGLtd had liabilities of ₩85.4b due within a year, and liabilities of ₩315.2b falling due after that. On the other hand, it had cash of ₩61.3b and ₩24.3b worth of receivables due within a year. So it has liabilities totalling ₩315.0b more than its cash and near-term receivables, combined.

When you consider that this deficiency exceeds the company's ₩222.0b market capitalization, you might well be inclined to review the balance sheet intently. In the scenario where the company had to clean up its balance sheet quickly, it seems likely shareholders would suffer extensive dilution.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

Even though SUN KWANGLtd's debt is only 2.5, its interest cover is really very low at 2.2. The main reason for this is that it has such high depreciation and amortisation. While companies often boast that these charges are non-cash, most such businesses will therefore require ongoing investment (that is not expensed.) In any case, it's safe to say the company has meaningful debt. It is well worth noting that SUN KWANGLtd's EBIT shot up like bamboo after rain, gaining 31% in the last twelve months. Our View

Neither SUN KWANGLtd's ability to handle its total liabilities nor its interest cover gave us confidence in its ability to take on more debt. But its EBIT growth rate tells a very different story, and suggests some resilience. When we consider all the factors discussed, it seems to us that SUN KWANGLtd is taking some risks with its use of debt. So while that leverage does boost returns on equity, we wouldn't really want to see it increase from here. When analysing debt levels, the balance sheet is the obvious place to start.
