SK TelecomLtd (KRX:017670) Has A Pretty Healthy Balance Sheet
The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We can see that SK Telecom Co.,Ltd (KRX:017670) does use debt in its business. But should shareholders be worried about its use of debt?
Why Does Debt Bring Risk?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. The image below, which you can click on for greater detail, shows that at December 2020 SK TelecomLtd had debt of ₩11t, up from ₩10t in one year. On the flip side, it has ₩2.85t in cash leading to net debt of about ₩7.91t.
How Strong Is SK TelecomLtd's Balance Sheet?
According to the last reported balance sheet, SK TelecomLtd had liabilities of ₩8.18t due within 12 months, and liabilities of ₩15t due beyond 12 months. Offsetting this, it had ₩2.85t in cash and ₩3.37t in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by ₩17t.
This deficit is considerable relative to its very significant market capitalization of ₩22t, so it does suggest shareholders should keep an eye on SK TelecomLtd's use of debt. Should its lenders demand that it shore up the balance sheet, shareholders would likely face severe dilution.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
SK TelecomLtd's net debt is sitting at a very reasonable 1.6 times its EBITDA, while its EBIT covered its interest expense just 3.9 times last year. It seems that the business incurs large depreciation and amortisation charges, so maybe its debt load is heavier than it would first appear, since EBITDA is arguably a generous measure of earnings. We note that SK TelecomLtd grew its EBIT by 22% in the last year, and that should make it easier to pay down debt, going forward. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So it's worth checking how much of that EBIT is backed by free cash flow. Happily for any shareholders, SK TelecomLtd actually produced more free cash flow than EBIT over the last three years. That sort of strong cash conversion gets us as excited as the crowd when the beat drops at a Daft Punk concert.
Our View
On our analysis SK TelecomLtd's conversion of EBIT to free cash flow should signal that it won't have too much trouble with its debt. But the other factors we noted above weren't so encouraging. For example, its level of total liabilities makes us a little nervous about its debt. When we consider all the elements mentioned above, it seems to us that SK TelecomLtd is managing its debt quite well. Having said that, the load is sufficiently heavy that we would recommend any shareholders keep a close eye on it. When analysing debt levels, the balance sheet is the obvious place to start.
