It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. Importantly, Sejoong Co., Ltd. (KOSDAQ:039310) does carry debt. But should shareholders be worried about its use of debt?

What Risk Does Debt Bring?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. The chart below, which you can click on for greater detail, shows that Sejoong had ₩10.0b in debt in September 2020; about the same as the year before. But on the other hand it also has ₩50.1b in cash, leading to a ₩40.1b net cash position.

How Healthy Is Sejoong's Balance Sheet?

The latest balance sheet data shows that Sejoong had liabilities of ₩40.4b due within a year, and liabilities of ₩10.8b falling due after that. Offsetting these obligations, it had cash of ₩50.1b as well as receivables valued at ₩35.4b due within 12 months. So it actually has ₩34.3b more liquid assets than total liabilities.

This luscious liquidity implies that Sejoong's balance sheet is sturdy like a giant sequoia tree. Having regard to this fact, we think its balance sheet is as strong as an ox. Succinctly put, Sejoong boasts net cash, so it's fair to say it does not have a heavy debt load!

It is just as well that Sejoong's load is not too heavy, because its EBIT was down 20% over the last year. When a company sees its earnings tank, it can sometimes find its relationships with its lenders turn sour. There's no doubt that we learn most about debt from the balance sheet. But it is Sejoong's earnings that will influence how the balance sheet holds up in the future. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. Over the last two years, Sejoong saw substantial negative free cash flow, in total. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.

Summing up

While it is always sensible to investigate a company's debt, in this case Sejoong has ₩40.1b in net cash and a decent-looking balance sheet. So we are not troubled with Sejoong's debt use. There's no doubt that we learn most about debt from the balance sheet. However, not all investment risk resides within the balance sheet - far from it.
