Here's Why Shinsung E&GLtd (KRX:011930) Is Weighed Down By Its Debt Load
Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We note that Shinsung E&G Co.,Ltd. (KRX:011930) does have debt on its balance sheet. But is this debt a concern to shareholders?
Why Does Debt Bring Risk?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. If things get really bad, the lenders can take control of the business. The image below, which you can click on for greater detail, shows that at September 2024 Shinsung E&GLtd had debt of ₩228.7b, up from ₩202.0b in one year. However, because it has a cash reserve of ₩34.4b, its net debt is less, at about ₩194.3b.
How Healthy Is Shinsung E&GLtd's Balance Sheet?
Zooming in on the latest balance sheet data, we can see that Shinsung E&GLtd had liabilities of ₩233.0b due within 12 months and liabilities of ₩108.9b due beyond that. Offsetting these obligations, it had cash of ₩34.4b as well as receivables valued at ₩103.2b due within 12 months. So its liabilities total ₩204.2b more than the combination of its cash and short-term receivables.
This is a mountain of leverage relative to its market capitalization of ₩210.1b. This suggests shareholders would be heavily diluted if the company needed to shore up its balance sheet in a hurry.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
Shinsung E&GLtd shareholders face the double whammy of a high net debt to EBITDA ratio (12.1), and fairly weak interest coverage, since EBIT is just 0.29 times the interest expense. The debt burden here is substantial. Worse, Shinsung E&GLtd's EBIT was down 42% over the last year. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. Over the last three years, Shinsung E&GLtd saw substantial negative free cash flow, in total. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.
Our View
To be frank both Shinsung E&GLtd's conversion of EBIT to free cash flow and its track record of (not) growing its EBIT make us rather uncomfortable with its debt levels. And even its net debt to EBITDA fails to inspire much confidence. Considering all the factors previously mentioned, we think that Shinsung E&GLtd really is carrying too much debt. To us, that makes the stock rather risky, like walking through a dog park with your eyes closed. But some investors may feel differently.
