Does Viatron Technologies' (KOSDAQ:141000) Statutory Profit Adequately Reflect Its Underlying Profit?
Many investors consider it preferable to invest in profitable companies over unprofitable ones, because profitability suggests a business is sustainable. That said, the current statutory profit is not always a good guide to a company's underlying profitability. In this article, we'll look at how useful this year's statutory profit is, when analysing Viatron Technologies (KOSDAQ:141000).
We like the fact that Viatron Technologies made a profit of ₩11.5b on its revenue of ₩71.8b, in the last year. Below, you can see that both its revenue and its profit have fallen over the last three years.

Of course, it is only sensible to look beyond the statutory profits and question how well those numbers represent the sustainable earnings power of the business. Today, we'll discuss Viatron Technologies' free cashflow relative to its earnings, and consider what that tells us about the company. Note: we always recommend investors check balance sheet strength. Examining Cashflow Against Viatron Technologies' Earnings
In high finance, the key ratio used to measure how well a company converts reported profits into free cash flow (FCF) is the accrual ratio (from cashflow). The accrual ratio subtracts the FCF from the profit for a given period, and divides the result by the average operating assets of the company over that time. You could think of the accrual ratio from cashflow as the 'non-FCF profit ratio'.
That means a negative accrual ratio is a good thing, because it shows that the company is bringing in more free cash flow than its profit would suggest. While having an accrual ratio above zero is of little concern, we do think it's worth noting when a company has a relatively high accrual ratio. To quote a 2014 paper by Lewellen and Resutek, "firms with higher accruals tend to be less profitable in the future".
Viatron Technologies has an accrual ratio of 0.26 for the year to September 2020. We can therefore deduce that its free cash flow fell well short of covering its statutory profit. In the last twelve months it actually had negative free cash flow, with an outflow of ₩4.2b despite its profit of ₩11.5b, mentioned above. We saw that FCF was ₩31b a year ago though, so Viatron Technologies has at least been able to generate positive FCF in the past. The good news for shareholders is that Viatron Technologies' accrual ratio was much better last year, so this year's poor reading might simply be a case of a short term mismatch between profit and FCF. As a result, some shareholders may be looking for stronger cash conversion in the current year.
Our Take On Viatron Technologies' Profit Performance
Viatron Technologies didn't convert much of its profit to free cash flow in the last year, which some investors may consider rather suboptimal. Because of this, we think that it may be that Viatron Technologies' statutory profits are better than its underlying earnings power. The good news is that, its earnings per share increased by 65% in the last year. The goal of this article has been to assess how well we can rely on the statutory earnings to reflect the company's potential, but there is plenty more to consider. So if you'd like to dive deeper into this stock, it's crucial to consider any risks it's facing. For example, Viatron Technologies has 4 warning signs (and 2 which are potentially serious) we think you should know about.
This note has only looked at a single factor that sheds light on the nature of Viatron Technologies' profit. But there are plenty of other ways to inform your opinion of a company.
