Should You Use Micro Contact Solution's (KOSDAQ:098120) Statutory Earnings To Analyse It?
As a general rule, we think profitable companies are less risky than companies that lose money. Having said that, sometimes statutory profit levels are not a good guide to ongoing profitability, because some short term one-off factor has impacted profit levels. In this article, we'll look at how useful this year's statutory profit is, when analysing Micro Contact Solution (KOSDAQ:098120).
It's good to see that over the last twelve months Micro Contact Solution made a profit of ₩1.86b on revenue of ₩37.8b. The chart below shows that revenue has improved over the last three years, and, even better, the company has moved from unprofitable to profitable.

Of course, it is only sensible to look beyond the statutory profits and question how well those numbers represent the sustainable earnings power of the business. Today, we'll discuss Micro Contact Solution's free cashflow relative to its earnings, and consider what that tells us about the company. A Closer Look At Micro Contact Solution's Earnings
In high finance, the key ratio used to measure how well a company converts reported profits into free cash flow (FCF) is the accrual ratio (from cashflow). To get the accrual ratio we first subtract FCF from profit for a period, and then divide that number by the average operating assets for the period. You could think of the accrual ratio from cashflow as the 'non-FCF profit ratio'.
As a result, a negative accrual ratio is a positive for the company, and a positive accrual ratio is a negative. While having an accrual ratio above zero is of little concern, we do think it's worth noting when a company has a relatively high accrual ratio. That's because some academic studies have suggested that high accruals ratios tend to lead to lower profit or less profit growth.
For the year to September 2020, Micro Contact Solution had an accrual ratio of -0.14. That indicates that its free cash flow quite significantly exceeded its statutory profit. In fact, it had free cash flow of ₩5.3b in the last year, which was a lot more than its statutory profit of ₩1.86b. Given that Micro Contact Solution had negative free cash flow in the prior corresponding period, the trailing twelve month resul of ₩5.3b would seem to be a step in the right direction.
Our Take On Micro Contact Solution's Profit Performance
Micro Contact Solution's accrual ratio is solid, and indicates strong free cash flow, as we discussed, above. Because of this, we think Micro Contact Solution's earnings potential is at least as good as it seems, and maybe even better! And it's also positive that the company showed enough improvement to book a profit this year, after losing money last year. Of course, we've only just scratched the surface when it comes to analysing its earnings; one could also consider margins, forecast growth, and return on investment, among other factors. With this in mind, we wouldn't consider investing in a stock unless we had a thorough understanding of the risks. Be aware that Micro Contact Solution is showing 3 warning signs in our investment analysis and 1 of those makes us a bit uncomfortable...
