Does OKins ElectronicsLtd (KOSDAQ:080580) Have A Healthy Balance Sheet?
Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We can see that OKins Electronics Co.,Ltd. (KOSDAQ:080580) does use debt in its business. But is this debt a concern to shareholders?
When Is Debt A Problem?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. The first step when considering a company's debt levels is to consider its cash and debt together.

How Much Debt Does OKins ElectronicsLtd Carry?
You can click the graphic below for the historical numbers, but it shows that as of March 2024 OKins ElectronicsLtd had ₩44.8b of debt, an increase on ₩42.3b, over one year. On the flip side, it has ₩10.7b in cash leading to net debt of about ₩34.1b.
A Look At OKins ElectronicsLtd's Liabilities
We can see from the most recent balance sheet that OKins ElectronicsLtd had liabilities of ₩31.4b falling due within a year, and liabilities of ₩26.9b due beyond that. Offsetting these obligations, it had cash of ₩10.7b as well as receivables valued at ₩13.0b due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by ₩34.6b.
This deficit isn't so bad because OKins ElectronicsLtd is worth ₩107.0b, and thus could probably raise enough capital to shore up its balance sheet, if the need arose. But it's clear that we should definitely closely examine whether it can manage its debt without dilution.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
While OKins ElectronicsLtd's debt to EBITDA ratio (3.7) suggests that it uses some debt, its interest cover is very weak, at 0.094, suggesting high leverage. In large part that's due to the company's significant depreciation and amortisation charges, which arguably mean its EBITDA is a very generous measure of earnings, and its debt may be more of a burden than it first appears. So shareholders should probably be aware that interest expenses appear to have really impacted the business lately. Even worse, OKins ElectronicsLtd saw its EBIT tank 89% over the last 12 months. If earnings keep going like that over the long term, it has a snowball's chance in hell of paying off that debt. The balance sheet is clearly the area to focus on when you are analysing debt. But you can't view debt in total isolation; since OKins ElectronicsLtd will need earnings to service that debt. So if you're keen to discover more about its earnings, it might be worth checking out this graph of its long term earnings trend.
Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. During the last three years, OKins ElectronicsLtd burned a lot of cash. While that may be a result of expenditure for growth, it does make the debt far more risky.
Our View
To be frank both OKins ElectronicsLtd's conversion of EBIT to free cash flow and its track record of (not) growing its EBIT make us rather uncomfortable with its debt levels. But at least its level of total liabilities is not so bad. We're quite clear that we consider OKins ElectronicsLtd to be really rather risky, as a result of its balance sheet health. So we're almost as wary of this stock as a hungry kitten is about falling into its owner's fish pond: once bitten, twice shy, as they say. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet. Be aware that OKins ElectronicsLtd is showing 5 warning signs in our investment analysis , and 1 of those is a bit unpleasant...
