Protec (KOSDAQ:053610) Could Easily Take On More Debt

Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. As with many other companies Protec Co., Ltd. (KOSDAQ:053610) makes use of debt. But should shareholders be worried about its use of debt?

Why Does Debt Bring Risk?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. The first step when considering a company's debt levels is to consider its cash and debt together.

What Is Protec's Debt?

As you can see below, at the end of March 2025, Protec had ₩24.4b of debt, up from ₩21.8b a year ago. Click the image for more detail. However, its balance sheet shows it holds ₩124.8b in cash, so it actually has ₩100.4b net cash.

A Look At Protec's Liabilities

We can see from the most recent balance sheet that Protec had liabilities of ₩48.9b falling due within a year, and liabilities of ₩8.73b due beyond that. On the other hand, it had cash of ₩124.8b and ₩35.4b worth of receivables due within a year. So it actually has ₩102.5b more liquid assets than total liabilities.

This surplus strongly suggests that Protec has a rock-solid balance sheet (and the debt is of no concern whatsoever). Having regard to this fact, we think its balance sheet is as strong as an ox. Simply put, the fact that Protec has more cash than debt is arguably a good indication that it can manage its debt safely.

On top of that, Protec grew its EBIT by 79% over the last twelve months, and that growth will make it easier to handle its debt. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine Protec's ability to maintain a healthy balance sheet going forward. So if you're focused on the future you can check out this free report showing analyst profit forecasts.

Finally, a company can only pay off debt with cold hard cash, not accounting profits. While Protec has net cash on its balance sheet, it's still worth taking a look at its ability to convert earnings before interest and tax (EBIT) to free cash flow, to help us understand how quickly it is building (or eroding) that cash balance. During the last three years, Protec produced sturdy free cash flow equating to 73% of its EBIT, about what we'd expect. This free cash flow puts the company in a good position to pay down debt, when appropriate.

Summing Up

While we empathize with investors who find debt concerning, you should keep in mind that Protec has net cash of ₩100.4b, as well as more liquid assets than liabilities. And it impressed us with its EBIT growth of 79% over the last year. The bottom line is that we do not find Protec's debt levels at all concerning. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet. We've identified 1 warning sign with Protec , and understanding them should be part of your investment process.
