Examining Cashflow Against SILICON2's Earnings

One key financial ratio used to measure how well a company converts its profit to free cash flow (FCF) is the accrual ratio. In plain english, this ratio subtracts FCF from net profit, and divides that number by the company's average operating assets over that period. This ratio tells us how much of a company's profit is not backed by free cashflow.

That means a negative accrual ratio is a good thing, because it shows that the company is bringing in more free cash flow than its profit would suggest. That is not intended to imply we should worry about a positive accrual ratio, but it's worth noting where the accrual ratio is rather high. To quote a 2014 paper by Lewellen and Resutek, "firms with higher accruals tend to be less profitable in the future".

For the year to December 2023, SILICON2 had an accrual ratio of 0.61. As a general rule, that bodes poorly for future profitability. And indeed, during the period the company didn't produce any free cash flow whatsoever. Over the last year it actually had negative free cash flow of ₩37b, in contrast to the aforementioned profit of ₩38.0b. Coming off the back of negative free cash flow last year, we imagine some shareholders might wonder if its cash burn of ₩37b, this year, indicates high risk.

Our Take On SILICON2's Profit Performance

As we discussed above, we think SILICON2's earnings were not supported by free cash flow, which might concern some investors. As a result, we think it may well be the case that SILICON2's underlying earnings power is lower than its statutory profit. But the happy news is that, while acknowledging we have to look beyond the statutory numbers, those numbers are still improving, with EPS growing at a very high rate over the last year.
