Is DaeChang Steel (KOSDAQ:140520) Weighed On By Its Debt Load?
David Iben put it well when he said, 'Volatility is not a risk we care about. What we care about is avoiding the permanent loss of capital.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We note that DaeChang Steel Co., Ltd. (KOSDAQ:140520) does have debt on its balance sheet. But the real question is whether this debt is making the company risky.
Why Does Debt Bring Risk?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. If things get really bad, the lenders can take control of the business. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. As you can see below, DaeChang Steel had ₩106.7b of debt at September 2020, down from ₩126.0b a year prior. However, it also had ₩14.2b in cash, and so its net debt is ₩92.5b.
A Look At DaeChang Steel's Liabilities
The latest balance sheet data shows that DaeChang Steel had liabilities of ₩130.2b due within a year, and liabilities of ₩4.79b falling due after that. Offsetting this, it had ₩14.2b in cash and ₩43.2b in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by ₩77.6b.
This deficit casts a shadow over the ₩50.9b company, like a colossus towering over mere mortals. So we definitely think shareholders need to watch this one closely. At the end of the day, DaeChang Steel would probably need a major re-capitalization if its creditors were to demand repayment. There's no doubt that we learn most about debt from the balance sheet. But you can't view debt in total isolation; since DaeChang Steel will need earnings to service that debt. So when considering debt, it's definitely worth looking at the earnings trend. Over 12 months, DaeChang Steel made a loss at the EBIT level, and saw its revenue drop to ₩168b, which is a fall of 16%. That's not what we would hope to see.
Caveat Emptor
While DaeChang Steel's falling revenue is about as heartwarming as a wet blanket, arguably its earnings before interest and tax (EBIT) loss is even less appealing. To be specific the EBIT loss came in at ₩2.1b. Considering that alongside the liabilities mentioned above make us nervous about the company. We'd want to see some strong near-term improvements before getting too interested in the stock. It's fair to say the loss of ₩18b didn't encourage us either; we'd like to see a profit. In the meantime, we consider the stock to be risky. The balance sheet is clearly the area to focus on when you are analysing debt.
