Shinhung Co., Ltd's (KRX:004080) Stock Has Seen Strong Momentum: Does That Call For Deeper Study Of Its Financial Prospects?

Shinhung (KRX:004080) has had a great run on the share market with its stock up by a significant 15% over the last three months. Given that stock prices are usually aligned with a company's financial performance in the long-term, we decided to study its financial indicators more closely to see if they had a hand to play in the recent price move. How Is ROE Calculated?

The formula for ROE is:

Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity

So, based on the above formula, the ROE for Shinhung is:

8.8% = ₩8.3b ÷ ₩94b (Based on the trailing twelve months to September 2020).

The 'return' refers to a company's earnings over the last year. Another way to think of that is that for every ₩1 worth of equity, the company was able to earn ₩0.09 in profit.

What Is The Relationship Between ROE And Earnings Growth?

We have already established that ROE serves as an efficient profit-generating gauge for a company's future earnings. We now need to evaluate how much profit the company reinvests or "retains" for future growth which then gives us an idea about the growth potential of the company. Assuming all else is equal, companies that have both a higher return on equity and higher profit retention are usually the ones that have a higher growth rate when compared to companies that don't have the same features.

Shinhung's Earnings Growth And 8.8% ROE

At first glance, Shinhung's ROE doesn't look very promising. Next, when compared to the average industry ROE of 12%, the company's ROE leaves us feeling even less enthusiastic. Although, we can see that Shinhung saw a modest net income growth of 17% over the past five years. We reckon that there could be other factors at play here. For instance, the company has a low payout ratio or is being managed efficiently.

As a next step, we compared Shinhung's net income growth with the industry, and pleasingly, we found that the growth seen by the company is higher than the average industry growth of 11%.

With a three-year median payout ratio of 26% (implying that the company retains 74% of its profits), it seems that Shinhung is reinvesting efficiently in a way that it sees respectable amount growth in its earnings and pays a dividend that's well covered.

Additionally, Shinhung has paid dividends over a period of at least ten years which means that the company is pretty serious about sharing its profits with shareholders.

On the whole, we do feel that Shinhung has some positive attributes. Despite its low rate of return, the fact that the company reinvests a very high portion of its profits into its business, no doubt contributed to its high earnings growth.
