A Closer Look At Kukbo Design's Earnings

Many investors haven't heard of the accrual ratio from cashflow, but it is actually a useful measure of how well a company's profit is backed up by free cash flow (FCF) during a given period. To get the accrual ratio we first subtract FCF from profit for a period, and then divide that number by the average operating assets for the period. This ratio tells us how much of a company's profit is not backed by free cashflow.

That means a negative accrual ratio is a good thing, because it shows that the company is bringing in more free cash flow than its profit would suggest. While having an accrual ratio above zero is of little concern, we do think it's worth noting when a company has a relatively high accrual ratio. Notably, there is some academic evidence that suggests that a high accrual ratio is a bad sign for near-term profits, generally speaking.

Kukbo Design has an accrual ratio of 0.74 for the year to September 2024. Statistically speaking, that's a real negative for future earnings. And indeed, during the period the company didn't produce any free cash flow whatsoever. Even though it reported a profit of ₩33.6b, a look at free cash flow indicates it actually burnt through ₩8.0b in the last year. We saw that FCF was ₩64b a year ago though, so Kukbo Design has at least been able to generate positive FCF in the past. The good news for shareholders is that Kukbo Design's accrual ratio was much better last year, so this year's poor reading might simply be a case of a short term mismatch between profit and FCF. As a result, some shareholders may be looking for stronger cash conversion in the current year.

Our Take On Kukbo Design's Profit Performance

As we discussed above, we think Kukbo Design's earnings were not supported by free cash flow, which might concern some investors. As a result, we think it may well be the case that Kukbo Design's underlying earnings power is lower than its statutory profit. But at least holders can take some solace from the 66% per annum growth in EPS for the last three.
