The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We note that Ecopro Hn. Co., Ltd. (KOSDAQ:383310) does have debt on its balance sheet. But should shareholders be worried about its use of debt?

Why Does Debt Bring Risk?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. You can click the graphic below for the historical numbers, but it shows that as of June 2024 Ecopro Hn had ₩69.0b of debt, an increase on ₩51.5b, over one year. On the flip side, it has ₩6.99b in cash leading to net debt of about ₩62.0b.

A Look At Ecopro Hn's Liabilities

According to the last reported balance sheet, Ecopro Hn had liabilities of ₩78.7b due within 12 months, and liabilities of ₩37.4b due beyond 12 months. Offsetting these obligations, it had cash of ₩6.99b as well as receivables valued at ₩18.0b due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by ₩91.1b.

Since publicly traded Ecopro Hn shares are worth a total of ₩708.9b, it seems unlikely that this level of liabilities would be a major threat. But there are sufficient liabilities that we would certainly recommend shareholders continue to monitor the balance sheet, going forward.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

Ecopro Hn's net debt to EBITDA ratio of about 1.7 suggests only moderate use of debt. And its commanding EBIT of 30.3 times its interest expense, implies the debt load is as light as a peacock feather. Shareholders should be aware that Ecopro Hn's EBIT was down 47% last year. If that decline continues then paying off debt will be harder than selling foie gras at a vegan convention. There's no doubt that we learn most about debt from the balance sheet. But you can't view debt in total isolation; since Ecopro Hn will need earnings to service that debt. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. Considering the last three years, Ecopro Hn actually recorded a cash outflow, overall. Debt is far more risky for companies with unreliable free cash flow, so shareholders should be hoping that the past expenditure will produce free cash flow in the future.

Our View

On the face of it, Ecopro Hn's conversion of EBIT to free cash flow left us tentative about the stock, and its EBIT growth rate was no more enticing than the one empty restaurant on the busiest night of the year. But at least it's pretty decent at covering its interest expense with its EBIT; that's encouraging. Once we consider all the factors above, together, it seems to us that Ecopro Hn's debt is making it a bit risky. Some people like that sort of risk, but we're mindful of the potential pitfalls, so we'd probably prefer it carry less debt. There's no doubt that we learn most about debt from the balance sheet. But ultimately, every company can contain risks that exist outside of the balance sheet.
