Why Satrec Initiative's (KOSDAQ:099320) Shaky Earnings Are Just The Beginning Of Its Problems
Satrec Initiative Co., Ltd.'s (KOSDAQ:099320) recent weak earnings report didn't cause a big stock movement. However, we believe that investors should be aware of some underlying factors which may be of concern.
A Closer Look At Satrec Initiative's Earnings
In high finance, the key ratio used to measure how well a company converts reported profits into free cash flow (FCF) is the accrual ratio (from cashflow). The accrual ratio subtracts the FCF from the profit for a given period, and divides the result by the average operating assets of the company over that time. The ratio shows us how much a company's profit exceeds its FCF.
Therefore, it's actually considered a good thing when a company has a negative accrual ratio, but a bad thing if its accrual ratio is positive. While having an accrual ratio above zero is of little concern, we do think it's worth noting when a company has a relatively high accrual ratio. To quote a 2014 paper by Lewellen and Resutek, "firms with higher accruals tend to be less profitable in the future".
Satrec Initiative has an accrual ratio of 0.55 for the year to September 2025. As a general rule, that bodes poorly for future profitability. To wit, the company did not generate one whit of free cashflow in that time. In the last twelve months it actually had negative free cash flow, with an outflow of ₩74b despite its profit of ₩12.2b, mentioned above. It's worth noting that Satrec Initiative generated positive FCF of ₩9.5b a year ago, so at least they've done it in the past.
