These 4 Measures Indicate That Kyushu Railway (TSE:9142) Is Using Debt Extensively

When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. Importantly, Kyushu Railway Company (TSE:9142) does carry debt. But the real question is whether this debt is making the company risky.

When Is Debt Dangerous?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. What Is Kyushu Railway's Net Debt?

You can click the graphic below for the historical numbers, but it shows that as of December 2023 Kyushu Railway had JP¥396.1b of debt, an increase on JP¥352.0b, over one year. However, it also had JP¥62.8b in cash, and so its net debt is JP¥333.3b.

How Strong Is Kyushu Railway's Balance Sheet?

We can see from the most recent balance sheet that Kyushu Railway had liabilities of JP¥204.6b falling due within a year, and liabilities of JP¥420.4b due beyond that. Offsetting this, it had JP¥62.8b in cash and JP¥48.1b in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by JP¥514.1b.

This deficit is considerable relative to its market capitalization of JP¥542.9b, so it does suggest shareholders should keep an eye on Kyushu Railway's use of debt. This suggests shareholders would be heavily diluted if the company needed to shore up its balance sheet in a hurry.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

Kyushu Railway has a debt to EBITDA ratio of 3.7, which signals significant debt, but is still pretty reasonable for most types of business. However, its interest coverage of 1k is very high, suggesting that the interest expense on the debt is currently quite low. Notably, Kyushu Railway's EBIT launched higher than Elon Musk, gaining a whopping 132% on last year. The balance sheet is clearly the area to focus on when you are analysing debt. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So it's worth checking how much of that EBIT is backed by free cash flow. Over the last two years, Kyushu Railway saw substantial negative free cash flow, in total. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.

Our View

While Kyushu Railway's conversion of EBIT to free cash flow has us nervous. To wit both its interest cover and EBIT growth rate were encouraging signs. When we consider all the factors discussed, it seems to us that Kyushu Railway is taking some risks with its use of debt. While that debt can boost returns, we think the company has enough leverage now. The balance sheet is clearly the area to focus on when you are analysing debt.
