Does Kyushu Railway (TSE:9142) Have A Healthy Balance Sheet?

Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We note that Kyushu Railway Company (TSE:9142) does have debt on its balance sheet. But the real question is whether this debt is making the company risky.

When Is Debt A Problem?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. How Much Debt Does Kyushu Railway Carry?

The image below, which you can click on for greater detail, shows that at March 2024 Kyushu Railway had debt of JP¥400.3b, up from JP¥351.6b in one year. However, it does have JP¥62.3b in cash offsetting this, leading to net debt of about JP¥338.0b.

A Look At Kyushu Railway's Liabilities

We can see from the most recent balance sheet that Kyushu Railway had liabilities of JP¥224.3b falling due within a year, and liabilities of JP¥422.6b due beyond that. Offsetting these obligations, it had cash of JP¥62.3b as well as receivables valued at JP¥63.3b due within 12 months. So its liabilities total JP¥521.3b more than the combination of its cash and short-term receivables.

This is a mountain of leverage relative to its market capitalization of JP¥543.3b. This suggests shareholders would be heavily diluted if the company needed to shore up its balance sheet in a hurry.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

Kyushu Railway has a debt to EBITDA ratio of 4.1, which signals significant debt, but is still pretty reasonable for most types of business. However, its interest coverage of 35.9 is very high, suggesting that the interest expense on the debt is currently quite low. Importantly, Kyushu Railway grew its EBIT by 37% over the last twelve months, and that growth will make it easier to handle its debt. There's no doubt that we learn most about debt from the balance sheet. But ultimately the future profitability of the business will decide if Kyushu Railway can strengthen its balance sheet over time. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. During the last three years, Kyushu Railway burned a lot of cash. While that may be a result of expenditure for growth, it does make the debt far more risky.

Our View

We feel some trepidation about Kyushu Railway's difficulty conversion of EBIT to free cash flow, but we've got positives to focus on, too. To wit both its interest cover and EBIT growth rate were encouraging signs. When we consider all the factors discussed, it seems to us that Kyushu Railway is taking some risks with its use of debt. While that debt can boost returns, we think the company has enough leverage now. When analysing debt levels, the balance sheet is the obvious place to start.
