Are AmifaLtd's (TYO:7800) Statutory Earnings A Good Reflection Of Its Earnings Potential?
Broadly speaking, profitable businesses are less risky than unprofitable ones. However, sometimes companies receive a one-off boost (or reduction) to their profit, and it's not always clear whether statutory profits are a good guide, going forward. In this article, we'll look at how useful this year's statutory profit is, when analysing AmifaLtd (TYO:7800).
We like the fact that AmifaLtd made a profit of JP¥173.0m on its revenue of JP¥4.79b, in the last year. While it managed to grow its revenue over the last three years, its profit has moved in the other direction, as you can see in the chart below.

Of course, it is only sensible to look beyond the statutory profits and question how well those numbers represent the sustainable earnings power of the business. So today we'll look at what AmifaLtd's cashflow tells us about the quality of its earnings. Note: we always recommend investors check balance sheet strength. Zooming In On AmifaLtd's Earnings
One key financial ratio used to measure how well a company converts its profit to free cash flow (FCF) is the accrual ratio. The accrual ratio subtracts the FCF from the profit for a given period, and divides the result by the average operating assets of the company over that time. The ratio shows us how much a company's profit exceeds its FCF.
That means a negative accrual ratio is a good thing, because it shows that the company is bringing in more free cash flow than its profit would suggest. That is not intended to imply we should worry about a positive accrual ratio, but it's worth noting where the accrual ratio is rather high. To quote a 2014 paper by Lewellen and Resutek, "firms with higher accruals tend to be less profitable in the future".
AmifaLtd has an accrual ratio of -0.17 for the year to September 2020. Therefore, its statutory earnings were very significantly less than its free cashflow. Indeed, in the last twelve months it reported free cash flow of JP¥355m, well over the JP¥173.0m it reported in profit. AmifaLtd's free cash flow actually declined over the last year, which is disappointing, like non-biodegradable balloons.
Our Take On AmifaLtd's Profit Performance
As we discussed above, AmifaLtd's accrual ratio indicates strong conversion of profit to free cash flow, which is a positive for the company. Based on this observation, we consider it possible that AmifaLtd's statutory profit actually understates its earnings potential! Unfortunately, though, its earnings per share actually fell back over the last year. At the end of the day, it's essential to consider more than just the factors above, if you want to understand the company properly. So while earnings quality is important, it's equally important to consider the risks facing AmifaLtd at this point in time. Our analysis shows 2 warning signs for AmifaLtd (1 is a bit concerning!) and we strongly recommend you look at these before investing.
This note has only looked at a single factor that sheds light on the nature of AmifaLtd's profit. But there is always more to discover if you are capable of focussing your mind on minutiae.
