So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. As with many other companies Round One Corporation (TSE:4680) makes use of debt. But is this debt a concern to shareholders?
When Is Debt Dangerous?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. What Is Round One's Net Debt?
You can click the graphic below for the historical numbers, but it shows that as of June 2024 Round One had JP¥33.1b of debt, an increase on JP¥27.3b, over one year. But it also has JP¥44.7b in cash to offset that, meaning it has JP¥11.7b net cash.
A Look At Round One's Liabilities
The latest balance sheet data shows that Round One had liabilities of JP¥41.8b due within a year, and liabilities of JP¥82.0b falling due after that. Offsetting these obligations, it had cash of JP¥44.7b as well as receivables valued at JP¥2.21b due within 12 months. So its liabilities total JP¥76.9b more than the combination of its cash and short-term receivables.
While this might seem like a lot, it is not so bad since Round One has a market capitalization of JP¥255.7b, and so it could probably strengthen its balance sheet by raising capital if it needed to. However, it is still worthwhile taking a close look at its ability to pay off debt. Despite its noteworthy liabilities, Round One boasts net cash, so it's fair to say it does not have a heavy debt load!
On top of that, Round One grew its EBIT by 37% over the last twelve months, and that growth will make it easier to handle its debt. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately the future profitability of the business will decide if Round One can strengthen its balance sheet over time. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. Round One may have net cash on the balance sheet, but it is still interesting to look at how well the business converts its earnings before interest and tax (EBIT) to free cash flow, because that will influence both its need for, and its capacity to manage debt. Happily for any shareholders, Round One actually produced more free cash flow than EBIT over the last three years. There's nothing better than incoming cash when it comes to staying in your lenders' good graces.
Summing Up
While Round One does have more liabilities than liquid assets, it also has net cash of JP¥11.7b. And it impressed us with free cash flow of JP¥29b, being 163% of its EBIT. So is Round One's debt a risk? It doesn't seem so to us. When analysing debt levels, the balance sheet is the obvious place to start.
