Can NHPC Limited's (NSE:NHPC) Weak Financials Pull The Plug On The Stock's Current Momentum On Its Share Price?
NHPC (NSE:NHPC) has had a great run on the share market with its stock up by a significant 9.5% over the last month. How Do You Calculate Return On Equity?
Return on equity can be calculated by using the formula:
Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity
So, based on the above formula, the ROE for NHPC is:
6.9% = ₹31b ÷ ₹456b (Based on the trailing twelve months to December 2024).
The 'return' is the profit over the last twelve months. One way to conceptualize this is that for each ₹1 of shareholders' capital it has, the company made ₹0.07 in profit.
What Is The Relationship Between ROE And Earnings Growth?
So far, we've learned that ROE is a measure of a company's profitability. Depending on how much of these profits the company reinvests or "retains", and how effectively it does so, we are then able to assess a company’s earnings growth potential. Assuming everything else remains unchanged, the higher the ROE and profit retention, the higher the growth rate of a company compared to companies that don't necessarily bear these characteristics.
NHPC's Earnings Growth And 6.9% ROE
As you can see, NHPC's ROE looks pretty weak. Not just that, even compared to the industry average of 9.4%, the company's ROE is entirely unremarkable. Thus, the low net income growth of 3.2% seen by NHPC over the past five years could probably be the result of it having a lower ROE.

NHPC has a three-year median payout ratio of 51% (implying that it keeps only 49% of its profits), meaning that it pays out most of its profits to shareholders as dividends, and as a result, the company has seen low earnings growth.
In addition, NHPC has been paying dividends over a period of at least ten years suggesting that keeping up dividend payments is way more important to the management even if it comes at the cost of business growth. Existing analyst estimates suggest that the company's future payout ratio is expected to drop to 40% over the next three years. Accordingly, the expected drop in the payout ratio explains the expected increase in the company's ROE to 13%, over the same period.

Overall, we would be extremely cautious before making any decision on NHPC.
