Is Mahindra Logistics (NSE:MAHLOG) A Risky Investment?

It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We can see that Mahindra Logistics Limited (NSE:MAHLOG) does use debt in its business. But should shareholders be worried about its use of debt?

When Is Debt Dangerous?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. The first step when considering a company's debt levels is to consider its cash and debt together.

What Is Mahindra Logistics's Debt?

You can click the graphic below for the historical numbers, but it shows that as of September 2023 Mahindra Logistics had ₹2.89b of debt, an increase on ₹1.80b, over one year. However, it also had ₹456.7m in cash, and so its net debt is ₹2.43b.

How Strong Is Mahindra Logistics' Balance Sheet?

Zooming in on the latest balance sheet data, we can see that Mahindra Logistics had liabilities of ₹13.5b due within 12 months and liabilities of ₹5.50b due beyond that. Offsetting these obligations, it had cash of ₹456.7m as well as receivables valued at ₹6.53b due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by ₹12.0b.

This deficit isn't so bad because Mahindra Logistics is worth ₹31.4b, and thus could probably raise enough capital to shore up its balance sheet, if the need arose. However, it is still worthwhile taking a close look at its ability to pay off debt.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

Even though Mahindra Logistics's debt is only 2.1, its interest cover is really very low at 0.66. In large part that's it has so much depreciation and amortisation. While companies often boast that these charges are non-cash, most such businesses will therefore require ongoing investment (that is not expensed.) In any case, it's safe to say the company has meaningful debt. Importantly, Mahindra Logistics's EBIT fell a jaw-dropping 59% in the last twelve months. If that decline continues then paying off debt will be harder than selling foie gras at a vegan convention. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine Mahindra Logistics's ability to maintain a healthy balance sheet going forward. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. Happily for any shareholders, Mahindra Logistics actually produced more free cash flow than EBIT over the last three years. That sort of strong cash conversion gets us as excited as the crowd when the beat drops at a Daft Punk concert.

Our View

Neither Mahindra Logistics's ability to grow its EBIT nor its interest cover gave us confidence in its ability to take on more debt. But the good news is it seems to be able to convert EBIT to free cash flow with ease. When we consider all the factors discussed, it seems to us that Mahindra Logistics is taking some risks with its use of debt. So while that leverage does boost returns on equity, we wouldn't really want to see it increase from here. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet.
