Senco Gold (NSE:SENCO) Strong Profits May Be Masking Some Underlying Issues

One key financial ratio used to measure how well a company converts its profit to free cash flow (FCF) is the accrual ratio. To get the accrual ratio we first subtract FCF from profit for a period, and then divide that number by the average operating assets for the period. You could think of the accrual ratio from cashflow as the 'non-FCF profit ratio'.

Notably, there is some academic evidence that suggests that a high accrual ratio is a bad sign for near-term profits, generally speaking.

For the year to September 2024, Senco Gold had an accrual ratio of 0.21. Unfortunately, that means its free cash flow fell significantly short of its reported profits. Even though it reported a profit of ₹2.05b, a look at free cash flow indicates it actually burnt through ₹2.7b in the last year. We also note that Senco Gold's free cash flow was actually negative last year as well, so we could understand if shareholders were bothered by its outflow of ₹2.7b.
