Khadim India (NSE:KHADIM) Has Debt But No Earnings; Should You Worry?
Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. Importantly, Khadim India Limited (NSE:KHADIM) does carry debt. But the more important question is: how much risk is that debt creating?
When Is Debt Dangerous?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, plenty of companies use debt to fund growth, without any negative consequences. What Is Khadim India's Debt?
As you can see below, Khadim India had ₹1.26b of debt at September 2020, down from ₹1.33b a year prior. However, it also had ₹184.6m in cash, and so its net debt is ₹1.08b.
A Look At Khadim India's Liabilities
The latest balance sheet data shows that Khadim India had liabilities of ₹3.21b due within a year, and liabilities of ₹1.30b falling due after that. Offsetting this, it had ₹184.6m in cash and ₹1.00b in receivables that were due within 12 months. So its liabilities total ₹3.33b more than the combination of its cash and short-term receivables.
Given this deficit is actually higher than the company's market capitalization of ₹2.42b, we think shareholders really should watch Khadim India's debt levels, like a parent watching their child ride a bike for the first time. Hypothetically, extremely heavy dilution would be required if the company were forced to pay down its liabilities by raising capital at the current share price. There's no doubt that we learn most about debt from the balance sheet. But it is Khadim India's earnings that will influence how the balance sheet holds up in the future. Over 12 months, Khadim India made a loss at the EBIT level, and saw its revenue drop to ₹5.2b, which is a fall of 37%. That makes us nervous, to say the least.
Caveat Emptor
Not only did Khadim India's revenue slip over the last twelve months, but it also produced negative earnings before interest and tax (EBIT). Its EBIT loss was a whopping ₹720m. When we look at that alongside the significant liabilities, we're not particularly confident about the company. It would need to improve its operations quickly for us to be interested in it. For example, we would not want to see a repeat of last year's loss of ₹820m. And until that time we think this is a risky stock. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet.
