Is Prestige Estates Projects (NSE:PRESTIGE) Using Too Much Debt?

When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We can see that Prestige Estates Projects Limited (NSE:PRESTIGE) does use debt in its business. But should shareholders be worried about its use of debt?

Why Does Debt Bring Risk?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. As you can see below, Prestige Estates Projects had ₹106.0b of debt at March 2025, down from ₹114.6b a year prior. However, it does have ₹32.5b in cash offsetting this, leading to net debt of about ₹73.5b.

How Healthy Is Prestige Estates Projects' Balance Sheet?

The latest balance sheet data shows that Prestige Estates Projects had liabilities of ₹354.7b due within a year, and liabilities of ₹74.2b falling due after that. On the other hand, it had cash of ₹32.5b and ₹34.4b worth of receivables due within a year. So its liabilities total ₹362.1b more than the combination of its cash and short-term receivables.

Prestige Estates Projects has a market capitalization of ₹705.1b, so it could very likely raise cash to ameliorate its balance sheet, if the need arose. But we definitely want to keep our eyes open to indications that its debt is bringing too much risk.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.

On the face of it, Prestige Estates Projects's interest cover left us tentative about the stock, and its conversion of EBIT to free cash flow was no more enticing than the one empty restaurant on the busiest night of the year. But at least its EBIT growth rate is not so bad. We're quite clear that we consider Prestige Estates Projects to be really rather risky, as a result of its balance sheet health. So we're almost as wary of this stock as a hungry kitten is about falling into its owner's fish pond: once bitten, twice shy, as they say.
