Capital Allocation Trends At Just Dial (NSE:JUSTDIAL) Aren't Ideal
Finding a business that has the potential to grow substantially is not easy, but it is possible if we look at a few key financial metrics. Firstly, we'll want to see a proven return on capital employed (ROCE) that is increasing, and secondly, an expanding base of capital employed. This shows us that it's a compounding machine, able to continually reinvest its earnings back into the business and generate higher returns. In light of that, when we looked at Just Dial (NSE:JUSTDIAL) and its ROCE trend, we weren't exactly thrilled.
What is Return On Capital Employed (ROCE)?
If you haven't worked with ROCE before, it measures the 'return' (pre-tax profit) a company generates from capital employed in its business. Analysts use this formula to calculate it for Just Dial:

0.01 = ₹359m ÷ (₹40b - ₹4.3b) (Based on the trailing twelve months to September 2021).
Thus, Just Dial has an ROCE of 1.0%. In absolute terms, that's a low return and it also under-performs the Interactive Media and Services industry average of 12%.

So How Is Just Dial's ROCE Trending?

Given the business is employing more capital while revenue has slipped, this is a bit concerning. This could mean that the business is losing its competitive advantage or market share, because while more money is being put into ventures, it's actually producing a lower return - "less bang for their buck" per se.
On a related note, Just Dial has decreased its current liabilities to 11% of total assets. That could partly explain why the ROCE has dropped. What's more, this can reduce some aspects of risk to the business because now the company's suppliers or short-term creditors are funding less of its operations. Since the business is basically funding more of its operations with it's own money, you could argue this has made the business less efficient at generating ROCE.

In summary, we're somewhat concerned by Just Dial's diminishing returns on increasing amounts of capital. Since the stock has skyrocketed 134% over the last five years, it looks like investors have high expectations of the stock. In any case, the current underlying trends don't bode well for long term performance so unless they reverse, we'd start looking elsewhere.
