These 4 Measures Indicate That Shree Rama Multi-Tech (NSE:SHREERAMA) Is Using Debt Extensively

So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. As with many other companies Shree Rama Multi-Tech Limited (NSE:SHREERAMA) makes use of debt. But is this debt a concern to shareholders?
Why Does Debt Bring Risk?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. If things get really bad, the lenders can take control of the business. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. What Is Shree Rama Multi-Tech's Debt?
As you can see below, Shree Rama Multi-Tech had ₹740.7m of debt at September 2020, down from ₹882.7m a year prior. However, it also had ₹21.3m in cash, and so its net debt is ₹719.3m.
A Look At Shree Rama Multi-Tech's Liabilities
We can see from the most recent balance sheet that Shree Rama Multi-Tech had liabilities of ₹223.1m falling due within a year, and liabilities of ₹714.2m due beyond that. Offsetting this, it had ₹21.3m in cash and ₹218.3m in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by ₹697.7m.
When you consider that this deficiency exceeds the company's ₹546.5m market capitalization, you might well be inclined to review the balance sheet intently. Hypothetically, extremely heavy dilution would be required if the company were forced to pay down its liabilities by raising capital at the current share price.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
With a net debt to EBITDA ratio of 5.6, it's fair to say Shree Rama Multi-Tech does have a significant amount of debt. However, its interest coverage of 3.5 is reasonably strong, which is a good sign. Worse, Shree Rama Multi-Tech's EBIT was down 40% over the last year. If earnings keep going like that over the long term, it has a snowball's chance in hell of paying off that debt. The balance sheet is clearly the area to focus on when you are analysing debt. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So it's worth checking how much of that EBIT is backed by free cash flow. Over the most recent two years, Shree Rama Multi-Tech recorded free cash flow worth 62% of its EBIT, which is around normal, given free cash flow excludes interest and tax. This cold hard cash means it can reduce its debt when it wants to.
Our View
To be frank both Shree Rama Multi-Tech's net debt to EBITDA and its track record of (not) growing its EBIT make us rather uncomfortable with its debt levels. But on the bright side, its conversion of EBIT to free cash flow is a good sign, and makes us more optimistic. We're quite clear that we consider Shree Rama Multi-Tech to be really rather risky, as a result of its balance sheet health. So we're almost as wary of this stock as a hungry kitten is about falling into its owner's fish pond: once bitten, twice shy, as they say. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet. Like risks, for instance.
