So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. As with many other companies Juniper Hotels Limited (NSE:JUNIPER) makes use of debt. But should shareholders be worried about its use of debt?
When Is Debt Dangerous?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. How Much Debt Does Juniper Hotels Carry?
You can click the graphic below for the historical numbers, but it shows that Juniper Hotels had ₹7.33b of debt in September 2024, down from ₹22.5b, one year before. On the flip side, it has ₹2.48b in cash leading to net debt of about ₹4.85b.
How Strong Is Juniper Hotels' Balance Sheet?
According to the last reported balance sheet, Juniper Hotels had liabilities of ₹3.58b due within 12 months, and liabilities of ₹10.8b due beyond 12 months. Offsetting these obligations, it had cash of ₹2.48b as well as receivables valued at ₹537.4m due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by ₹11.4b.
Given Juniper Hotels has a market capitalization of ₹70.0b, it's hard to believe these liabilities pose much threat. Having said that, it's clear that we should continue to monitor its balance sheet, lest it change for the worse.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
Even though Juniper Hotels's debt is only 1.5, its interest cover is really very low at 1.6. This does suggest the company is paying fairly high interest rates. In any case, it's safe to say the company has meaningful debt. We saw Juniper Hotels grow its EBIT by 9.6% in the last twelve months. Whilst that hardly knocks our socks off it is a positive when it comes to debt. When analysing debt levels, the balance sheet is the obvious place to start. That positions it well to pay down debt if desirable to do so.
Our View
Juniper Hotels's conversion of EBIT to free cash flow suggests it can handle its debt as easily as Cristiano Ronaldo could score a goal against an under 14's goalkeeper. But the stark truth is that we are concerned by its interest cover. Looking at all the aforementioned factors together, it strikes us that Juniper Hotels can handle its debt fairly comfortably. Of course, while this leverage can enhance returns on equity, it does bring more risk, so it's worth keeping an eye on this one. Above most other metrics, we think its important to track how fast earnings per share is growing, if at all.
