Is Exxaro Tiles (NSE:EXXARO) Using Too Much Debt?

When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We note that Exxaro Tiles Limited (NSE:EXXARO) does have debt on its balance sheet. But the more important question is: how much risk is that debt creating?

Why Does Debt Bring Risk?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. If things get really bad, the lenders can take control of the business. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. When we think about a company's use of debt, we first look at cash and debt together.

How Much Debt Does Exxaro Tiles Carry?

You can click the graphic below for the historical numbers, but it shows that Exxaro Tiles had ₹1.03b of debt in September 2024, down from ₹1.17b, one year before. However, it also had ₹28.9m in cash, and so its net debt is ₹999.7m.

How Healthy Is Exxaro Tiles' Balance Sheet?

We can see from the most recent balance sheet that Exxaro Tiles had liabilities of ₹1.95b falling due within a year, and liabilities of ₹263.3m due beyond that. Offsetting this, it had ₹28.9m in cash and ₹1.07b in receivables that were due within 12 months. So its liabilities total ₹1.12b more than the combination of its cash and short-term receivables.

Exxaro Tiles has a market capitalization of ₹2.95b, so it could very likely raise cash to ameliorate its balance sheet, if the need arose. But it's clear that we should definitely closely examine whether it can manage its debt without dilution.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

Weak interest cover of 1.0 times and a disturbingly high net debt to EBITDA ratio of 6.4 hit our confidence in Exxaro Tiles like a one-two punch to the gut. The debt burden here is substantial. Even worse, Exxaro Tiles saw its EBIT tank 35% over the last 12 months. If earnings keep going like that over the long term, it has a snowball's chance in hell of paying off that debt. The balance sheet is clearly the area to focus on when you are analysing debt. But you can't view debt in total isolation; since Exxaro Tiles will need earnings to service that debt. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. During the last three years, Exxaro Tiles burned a lot of cash. While that may be a result of expenditure for growth, it does make the debt far more risky.

Our View

To be frank both Exxaro Tiles's conversion of EBIT to free cash flow and its track record of (not) growing its EBIT make us rather uncomfortable with its debt levels. Having said that, its ability to handle its total liabilities isn't such a worry. After considering the datapoints discussed, we think Exxaro Tiles has too much debt. While some investors love that sort of risky play, it's certainly not our cup of tea. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet.
