Here's Why AVP Infracon (NSE:AVPINFRA) Can Manage Its Debt Responsibly
David Iben put it well when he said, 'Volatility is not a risk we care about. What we care about is avoiding the permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. Importantly, AVP Infracon Limited (NSE:AVPINFRA) does carry debt. But should shareholders be worried about its use of debt?
Why Does Debt Bring Risk?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. What Is AVP Infracon's Debt?
As you can see below, AVP Infracon had ₹653.0m of debt, at March 2024, which is about the same as the year before. You can click the chart for greater detail. However, it also had ₹153.8m in cash, and so its net debt is ₹499.2m.
How Strong Is AVP Infracon's Balance Sheet?
We can see from the most recent balance sheet that AVP Infracon had liabilities of ₹839.4m falling due within a year, and liabilities of ₹397.4m due beyond that. Offsetting these obligations, it had cash of ₹153.8m as well as receivables valued at ₹640.3m due within 12 months. So it has liabilities totalling ₹442.8m more than its cash and near-term receivables, combined.
Given AVP Infracon has a market capitalization of ₹3.83b, it's hard to believe these liabilities pose much threat. Having said that, it's clear that we should continue to monitor its balance sheet, lest it change for the worse.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
Looking at its net debt to EBITDA of 1.4 and interest cover of 4.6 times, it seems to us that AVP Infracon is probably using debt in a pretty reasonable way. But the interest payments are certainly sufficient to have us thinking about how affordable its debt is. Importantly, AVP Infracon grew its EBIT by 61% over the last twelve months, and that growth will make it easier to handle its debt. The balance sheet is clearly the area to focus on when you are analysing debt. But it is AVP Infracon's earnings that will influence how the balance sheet holds up in the future. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So it's worth checking how much of that EBIT is backed by free cash flow. During the last three years, AVP Infracon burned a lot of cash. While that may be a result of expenditure for growth, it does make the debt far more risky.
Our View
AVP Infracon's conversion of EBIT to free cash flow was a real negative on this analysis, although the other factors we considered were considerably better. There's no doubt that its ability to to grow its EBIT is pretty flash. When we consider all the elements mentioned above, it seems to us that AVP Infracon is managing its debt quite well. Having said that, the load is sufficiently heavy that we would recommend any shareholders keep a close eye on it. When analysing debt levels, the balance sheet is the obvious place to start. However, not all investment risk resides within the balance sheet - far from it.
