Here's Why Zephyrus Wing Energies (TLV:ZPRS) Has A Meaningful Debt Burden
Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We note that Zephyrus Wing Energies Ltd (TLV:ZPRS) does have debt on its balance sheet. But the real question is whether this debt is making the company risky.
When Is Debt Dangerous?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. When we examine debt levels, we first consider both cash and debt levels, together.

How Much Debt Does Zephyrus Wing Energies Carry?
As you can see below, Zephyrus Wing Energies had ₪850.7m of debt, at June 2024, which is about the same as the year before. You can click the chart for greater detail. On the flip side, it has ₪153.5m in cash leading to net debt of about ₪697.1m.
A Look At Zephyrus Wing Energies' Liabilities
The latest balance sheet data shows that Zephyrus Wing Energies had liabilities of ₪133.9m due within a year, and liabilities of ₪975.8m falling due after that. Offsetting this, it had ₪153.5m in cash and ₪22.6m in receivables that were due within 12 months. So its liabilities total ₪933.6m more than the combination of its cash and short-term receivables.
This deficit is considerable relative to its market capitalization of ₪1.03b, so it does suggest shareholders should keep an eye on Zephyrus Wing Energies' use of debt. This suggests shareholders would be heavily diluted if the company needed to shore up its balance sheet in a hurry.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
Weak interest cover of 1.4 times and a disturbingly high net debt to EBITDA ratio of 5.0 hit our confidence in Zephyrus Wing Energies like a one-two punch to the gut. This means we'd consider it to have a heavy debt load. Even worse, Zephyrus Wing Energies saw its EBIT tank 54% over the last 12 months. If earnings keep going like that over the long term, it has a snowball's chance in hell of paying off that debt. When analysing debt levels, the balance sheet is the obvious place to start. But you can't view debt in total isolation; since Zephyrus Wing Energies will need earnings to service that debt. So if you're keen to discover more about its earnings, it might be worth checking out this graph of its long term earnings trend.
Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. Over the last three years, Zephyrus Wing Energies recorded free cash flow worth a fulsome 98% of its EBIT, which is stronger than we'd usually expect. That puts it in a very strong position to pay down debt.
Our View
To be frank both Zephyrus Wing Energies's interest cover and its track record of (not) growing its EBIT make us rather uncomfortable with its debt levels. But on the bright side, its conversion of EBIT to free cash flow is a good sign, and makes us more optimistic. Overall, we think it's fair to say that Zephyrus Wing Energies has enough debt that there are some real risks around the balance sheet. If all goes well, that should boost returns, but on the flip side, the risk of permanent capital loss is elevated by the debt. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet. Case in point: We've spotted 3 warning signs for Zephyrus Wing Energies you should be aware of, and 1 of them is concerning.
