As a general rule, we think profitable companies are less risky than companies that lose money. Having said that, sometimes statutory profit levels are not a good guide to ongoing profitability, because some short term one-off factor has impacted profit levels. Today we'll focus on whether this year's statutory profits are a good guide to understanding Suny Cellular Communication (TLV:SNCM).

While Suny Cellular Communication was able to generate revenue of ₪965.5m in the last twelve months, we think its profit result of ₪22.2m was more important. In the last few years both its revenue and its profit have fallen, as you can see in the chart below.

Examining Cashflow Against Suny Cellular Communication's Earnings

Many investors haven't heard of the accrual ratio from cashflow, but it is actually a useful measure of how well a company's profit is backed up by free cash flow (FCF) during a given period. The accrual ratio subtracts the FCF from the profit for a given period, and divides the result by the average operating assets of the company over that time. This ratio tells us how much of a company's profit is not backed by free cashflow.

That means a negative accrual ratio is a good thing, because it shows that the company is bringing in more free cash flow than its profit would suggest. While having an accrual ratio above zero is of little concern, we do think it's worth noting when a company has a relatively high accrual ratio. Notably, there is some academic evidence that suggests that a high accrual ratio is a bad sign for near-term profits, generally speaking.

Over the twelve months to September 2020, Suny Cellular Communication recorded an accrual ratio of -0.29. That implies it has very good cash conversion, and that its earnings in the last year actually significantly understate its free cash flow. In fact, it had free cash flow of ₪124m in the last year, which was a lot more than its statutory profit of ₪22.2m. Suny Cellular Communication shareholders are no doubt pleased that free cash flow improved over the last twelve months.

Our Take On Suny Cellular Communication's Profit Performance

Happily for shareholders, Suny Cellular Communication produced plenty of free cash flow to back up its statutory profit numbers. Based on this observation, we consider it possible that Suny Cellular Communication's statutory profit actually understates its earnings potential! On the other hand, its EPS actually shrunk in the last twelve months. At the end of the day, it's essential to consider more than just the factors above, if you want to understand the company properly.
