Blue Square Real Estate (TLV:BLSR) Has A Somewhat Strained Balance Sheet
Warren Buffett famously said, 'Volatility is far from synonymous with risk.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. Importantly, Blue Square Real Estate Ltd (TLV:BLSR) does carry debt. But the more important question is: how much risk is that debt creating?
When Is Debt Dangerous?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. How Much Debt Does Blue Square Real Estate Carry?
As you can see below, Blue Square Real Estate had ₪5.09b of debt, at September 2022, which is about the same as the year before. You can click the chart for greater detail. However, it also had ₪1.48b in cash, and so its net debt is ₪3.61b.
How Healthy Is Blue Square Real Estate's Balance Sheet?
According to the last reported balance sheet, Blue Square Real Estate had liabilities of ₪648.5m due within 12 months, and liabilities of ₪5.27b due beyond 12 months. Offsetting these obligations, it had cash of ₪1.48b as well as receivables valued at ₪288.2m due within 12 months. So it has liabilities totalling ₪4.16b more than its cash and near-term receivables, combined.
This deficit casts a shadow over the ₪2.67b company, like a colossus towering over mere mortals. So we'd watch its balance sheet closely, without a doubt. At the end of the day, Blue Square Real Estate would probably need a major re-capitalization if its creditors were to demand repayment.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
Blue Square Real Estate shareholders face the double whammy of a high net debt to EBITDA ratio (12.1), and fairly weak interest coverage, since EBIT is just 1.0 times the interest expense. This means we'd consider it to have a heavy debt load. Fortunately, Blue Square Real Estate grew its EBIT by 9.4% in the last year, slowly shrinking its debt relative to earnings. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. That puts it in a very strong position to pay down debt.
Our View
On the face of it, Blue Square Real Estate's net debt to EBITDA left us tentative about the stock, and its interest cover was no more enticing than the one empty restaurant on the busiest night of the year. But at least it's pretty decent at converting EBIT to free cash flow; that's encouraging. Looking at the bigger picture, it seems clear to us that Blue Square Real Estate's use of debt is creating risks for the company. If all goes well, that should boost returns, but on the flip side, the risk of permanent capital loss is elevated by the debt. There's no doubt that we learn most about debt from the balance sheet.
