When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We can see that Brack Capital Properties NV (TLV:BCNV) does use debt in its business. But should shareholders be worried about its use of debt?
What Risk Does Debt Bring?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. If things get really bad, the lenders can take control of the business. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. What Is Brack Capital Properties's Net Debt?
As you can see below, at the end of September 2021, Brack Capital Properties had €655.3m of debt, up from €512.2m a year ago. Click the image for more detail. However, it also had €23.7m in cash, and so its net debt is €631.6m.
A Look At Brack Capital Properties' Liabilities
We can see from the most recent balance sheet that Brack Capital Properties had liabilities of €283.4m falling due within a year, and liabilities of €534.1m due beyond that. Offsetting these obligations, it had cash of €23.7m as well as receivables valued at €2.93m due within 12 months. So it has liabilities totalling €790.8m more than its cash and near-term receivables, combined.
This is a mountain of leverage relative to its market capitalization of €1.28b. This suggests shareholders would be heavily diluted if the company needed to shore up its balance sheet in a hurry.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
With a net debt to EBITDA ratio of 17.7, it's fair to say Brack Capital Properties does have a significant amount of debt. However, its interest coverage of 3.3 is reasonably strong, which is a good sign. Even worse, Brack Capital Properties saw its EBIT tank 36% over the last 12 months. If earnings continue to follow that trajectory, paying off that debt load will be harder than convincing us to run a marathon in the rain. The balance sheet is clearly the area to focus on when you are analysing debt. But you can't view debt in total isolation; since Brack Capital Properties will need earnings to service that debt. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So we always check how much of that EBIT is translated into free cash flow. That positions it well to pay down debt if desirable to do so.
Our View
To be frank both Brack Capital Properties's net debt to EBITDA and its track record of (not) growing its EBIT make us rather uncomfortable with its debt levels. But on the bright side, its conversion of EBIT to free cash flow is a good sign, and makes us more optimistic. Looking at the balance sheet and taking into account all these factors, we do believe that debt is making Brack Capital Properties stock a bit risky. Some people like that sort of risk, but we're mindful of the potential pitfalls, so we'd probably prefer it carry less debt. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet.
