Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. As with many other companies AFI Properties Ltd (TLV:AFPR) makes use of debt. But the real question is whether this debt is making the company risky.
When Is Debt Dangerous?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. What Is AFI Properties's Debt?
The image below, which you can click on for greater detail, shows that at March 2022 AFI Properties had debt of ₪8.29b, up from ₪7.92b in one year. However, because it has a cash reserve of ₪449.9m, its net debt is less, at about ₪7.84b.
How Strong Is AFI Properties' Balance Sheet?
Zooming in on the latest balance sheet data, we can see that AFI Properties had liabilities of ₪984.3m due within 12 months and liabilities of ₪8.47b due beyond that. On the other hand, it had cash of ₪449.9m and ₪268.4m worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by ₪8.74b.
When you consider that this deficiency exceeds the company's ₪6.69b market capitalization, you might well be inclined to review the balance sheet intently. In the scenario where the company had to clean up its balance sheet quickly, it seems likely shareholders would suffer extensive dilution.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
Weak interest cover of 1.8 times and a disturbingly high net debt to EBITDA ratio of 16.3 hit our confidence in AFI Properties like a one-two punch to the gut. The debt burden here is substantial. On a slightly more positive note, AFI Properties grew its EBIT at 11% over the last year, further increasing its ability to manage debt. The balance sheet is clearly the area to focus on when you are analysing debt. But it is AFI Properties's earnings that will influence how the balance sheet holds up in the future. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So it's worth checking how much of that EBIT is backed by free cash flow. Over the last three years, AFI Properties recorded free cash flow worth a fulsome 83% of its EBIT, which is stronger than we'd usually expect. That positions it well to pay down debt if desirable to do so.
Our View
On the face of it, AFI Properties's interest cover left us tentative about the stock, and its net debt to EBITDA was no more enticing than the one empty restaurant on the busiest night of the year. But on the bright side, its conversion of EBIT to free cash flow is a good sign, and makes us more optimistic. Looking at the balance sheet and taking into account all these factors, we do believe that debt is making AFI Properties stock a bit risky. Some people like that sort of risk, but we're mindful of the potential pitfalls, so we'd probably prefer it carry less debt. There's no doubt that we learn most about debt from the balance sheet.
