Here's Why Y.H. Dimri Construction & Development (TLV:DIMRI) Has A Meaningful Debt Burden
The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We can see that Y.H. Dimri Construction & Development Ltd (TLV:DIMRI) does use debt in its business. But should shareholders be worried about its use of debt?
What Risk Does Debt Bring?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. If things get really bad, the lenders can take control of the business. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. A Look At Y.H. Dimri Construction & Development's Liabilities
The latest balance sheet data shows that Y.H. Dimri Construction & Development had liabilities of ₪1.42b due within a year, and liabilities of ₪2.57b falling due after that. Offsetting this, it had ₪196.7m in cash and ₪419.7m in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by ₪3.38b.
This is a mountain of leverage relative to its market capitalization of ₪4.09b. This suggests shareholders would be heavily diluted if the company needed to shore up its balance sheet in a hurry.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
Y.H. Dimri Construction & Development has a rather high debt to EBITDA ratio of 7.2 which suggests a meaningful debt load. However, its interest coverage of 5.2 is reasonably strong, which is a good sign. Unfortunately, Y.H. Dimri Construction & Development saw its EBIT slide 6.3% in the last twelve months. Our View
On the face of it, Y.H. But at least its interest cover is not so bad. Overall, it seems to us that Y.H. Dimri Construction & Development's balance sheet is really quite a risk to the business. For this reason we're pretty cautious about the stock, and we think shareholders should keep a close eye on its liquidity. There's no doubt that we learn most about debt from the balance sheet.
