N.R. Spuntech Industries (TLV:SPNTC) Seems To Use Debt Quite Sensibly

Warren Buffett famously said, 'Volatility is far from synonymous with risk.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We note that N.R. Spuntech Industries Ltd. (TLV:SPNTC) does have debt on its balance sheet. But is this debt a concern to shareholders?

When Is Debt A Problem?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. How Much Debt Does N.R. Spuntech Industries Carry?

You can click the graphic below for the historical numbers, but it shows that N.R. Spuntech Industries had ₪190.4m of debt in September 2023, down from ₪253.2m, one year before. However, it also had ₪22.9m in cash, and so its net debt is ₪167.5m.

How Healthy Is N.R. Spuntech Industries' Balance Sheet?

According to the last reported balance sheet, N.R. Spuntech Industries had liabilities of ₪228.0m due within 12 months, and liabilities of ₪150.5m due beyond 12 months. Offsetting these obligations, it had cash of ₪22.9m as well as receivables valued at ₪120.7m due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by ₪234.8m.

This deficit is considerable relative to its market capitalization of ₪337.7m, so it does suggest shareholders should keep an eye on N.R. Spuntech Industries' use of debt. This suggests shareholders would be heavily diluted if the company needed to shore up its balance sheet in a hurry.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

While we wouldn't worry about N.R. Spuntech Industries's net debt to EBITDA ratio of 2.7, we think its super-low interest cover of 1.5 times is a sign of high leverage. It seems clear that the cost of borrowing money is negatively impacting returns for shareholders, of late. However, it should be some comfort for shareholders to recall that N.R. Spuntech Industries actually grew its EBIT by a hefty 921%, over the last 12 months. If that earnings trend continues it will make its debt load much more manageable in the future. There's no doubt that we learn most about debt from the balance sheet. But you can't view debt in total isolation; since N.R. Spuntech Industries will need earnings to service that debt. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. Over the last three years, N.R. Spuntech Industries recorded free cash flow worth a fulsome 81% of its EBIT, which is stronger than we'd usually expect. That positions it well to pay down debt if desirable to do so.

Our View

Both N.R. Spuntech Industries's ability to to convert EBIT to free cash flow and its EBIT growth rate gave us comfort that it can handle its debt. In contrast, our confidence was undermined by its apparent struggle to cover its interest expense with its EBIT. When we consider all the elements mentioned above, it seems to us that N.R. Spuntech Industries is managing its debt quite well. Having said that, the load is sufficiently heavy that we would recommend any shareholders keep a close eye on it. There's no doubt that we learn most about debt from the balance sheet. However, not all investment risk resides within the balance sheet - far from it. These risks can be hard to spot.
