Is Golden House (TLV:GOHO) Using Too Much Debt?

It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We note that Golden House Ltd (TLV:GOHO) does have debt on its balance sheet. But the more important question is: how much risk is that debt creating?

What Risk Does Debt Bring?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. If things get really bad, the lenders can take control of the business. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. What Is Golden House's Net Debt?

The image below, which you can click on for greater detail, shows that Golden House had debt of ₪168.0m at the end of June 2023, a reduction from ₪208.6m over a year. On the flip side, it has ₪23.2m in cash leading to net debt of about ₪144.8m.

How Healthy Is Golden House's Balance Sheet?

Zooming in on the latest balance sheet data, we can see that Golden House had liabilities of ₪183.7m due within 12 months and liabilities of ₪244.9m due beyond that. Offsetting this, it had ₪23.2m in cash and ₪4.36m in receivables that were due within 12 months. So it has liabilities totalling ₪401.0m more than its cash and near-term receivables, combined.

The deficiency here weighs heavily on the ₪204.2m company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we definitely think shareholders need to watch this one closely. After all, Golden House would likely require a major re-capitalisation if it had to pay its creditors today.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

As it happens Golden House has a fairly concerning net debt to EBITDA ratio of 7.2 but very strong interest coverage of 1k. This means that unless the company has access to very cheap debt, that interest expense will likely grow in the future. The bad news is that Golden House saw its EBIT decline by 15% over the last year. If that sort of decline is not arrested, then the managing its debt will be harder than selling broccoli flavoured ice-cream for a premium. The balance sheet is clearly the area to focus on when you are analysing debt. But it is Golden House's earnings that will influence how the balance sheet holds up in the future. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. Over the last three years, Golden House reported free cash flow worth 7.5% of its EBIT, which is really quite low. That limp level of cash conversion undermines its ability to manage and pay down debt.

Our View

On the face of it, Golden House's net debt to EBITDA left us tentative about the stock, and its level of total liabilities was no more enticing than the one empty restaurant on the busiest night of the year. But at least it's pretty decent at covering its interest expense with its EBIT; that's encouraging. It's also worth noting that Golden House is in the Healthcare industry, which is often considered to be quite defensive. Taking into account all the aforementioned factors, it looks like Golden House has too much debt. That sort of riskiness is ok for some, but it certainly doesn't float our boat. There's no doubt that we learn most about debt from the balance sheet. However, not all investment risk resides within the balance sheet - far from it. These risks can be hard to spot.
