We Think G1 Secure Solutions's (TLV:GOSS) Statutory Profit Might Understate Its Earnings Potential
It might be old fashioned, but we really like to invest in companies that make a profit, each and every year. That said, the current statutory profit is not always a good guide to a company's underlying profitability. In this article, we'll look at how useful this year's statutory profit is, when analysing G1 Secure Solutions (TLV:GOSS).
It's good to see that over the last twelve months G1 Secure Solutions made a profit of ₪41.4m on revenue of ₪821.7m. While it managed to grow its revenue over the last three years, its profit has moved in the other direction, as you can see in the chart below.

The accrual ratio subtracts the FCF from the profit for a given period, and divides the result by the average operating assets of the company over that time. You could think of the accrual ratio from cashflow as the 'non-FCF profit ratio'.
As a result, a negative accrual ratio is a positive for the company, and a positive accrual ratio is a negative. While it's not a problem to have a positive accrual ratio, indicating a certain level of non-cash profits, a high accrual ratio is arguably a bad thing, because it indicates paper profits are not matched by cash flow. To quote a 2014 paper by Lewellen and Resutek, "firms with higher accruals tend to be less profitable in the future".
For the year to September 2020, G1 Secure Solutions had an accrual ratio of -0.22. That implies it has very good cash conversion, and that its earnings in the last year actually significantly understate its free cash flow. In fact, it had free cash flow of ₪77m in the last year, which was a lot more than its statutory profit of ₪41.4m. G1 Secure Solutions' free cash flow improved over the last year, which is generally good to see.
