These 4 Measures Indicate That Tai Sang Land Development (HKG:89) Is Using Debt Extensively
David Iben put it well when he said, 'Volatility is not a risk we care about. What we care about is avoiding the permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We note that Tai Sang Land Development Limited (HKG:89) does have debt on its balance sheet. But the more important question is: how much risk is that debt creating?
Why Does Debt Bring Risk?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. How Healthy Is Tai Sang Land Development's Balance Sheet?
The latest balance sheet data shows that Tai Sang Land Development had liabilities of HK$1.66b due within a year, and liabilities of HK$1.32b falling due after that. On the other hand, it had cash of HK$108.4m and HK$44.6m worth of receivables due within a year. So its liabilities total HK$2.83b more than the combination of its cash and short-term receivables.
This deficit casts a shadow over the HK$589.7m company, like a colossus towering over mere mortals. So we'd watch its balance sheet closely, without a doubt. At the end of the day, Tai Sang Land Development would probably need a major re-capitalization if its creditors were to demand repayment.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
Weak interest cover of 0.83 times and a disturbingly high net debt to EBITDA ratio of 14.7 hit our confidence in Tai Sang Land Development like a one-two punch to the gut. The debt burden here is substantial. The good news is that Tai Sang Land Development improved its EBIT by 3.0% over the last twelve months, thus gradually reducing its debt levels relative to its earnings. But at least it's pretty decent at converting EBIT to free cash flow; that's encouraging. Overall, we think it's fair to say that Tai Sang Land Development has enough debt that there are some real risks around the balance sheet. If everything goes well that may pay off but the downside of this debt is a greater risk of permanent losses. The balance sheet is clearly the area to focus on when you are analysing debt.
