Kasen International Holdings (HKG:496) Use Of Debt Could Be Considered Risky
The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. Importantly, Kasen International Holdings Limited (HKG:496) does carry debt. But the more important question is: how much risk is that debt creating?
Why Does Debt Bring Risk?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Of course, plenty of companies use debt to fund growth, without any negative consequences. When we think about a company's use of debt, we first look at cash and debt together.

What Is Kasen International Holdings's Net Debt?
The chart below, which you can click on for greater detail, shows that Kasen International Holdings had CN¥928.8m in debt in June 2020; about the same as the year before. However, because it has a cash reserve of CN¥295.0m, its net debt is less, at about CN¥633.8m.
How Healthy Is Kasen International Holdings's Balance Sheet?
The latest balance sheet data shows that Kasen International Holdings had liabilities of CN¥2.23b due within a year, and liabilities of CN¥618.4m falling due after that. Offsetting this, it had CN¥295.0m in cash and CN¥304.3m in receivables that were due within 12 months. So its liabilities total CN¥2.25b more than the combination of its cash and short-term receivables.
This deficit casts a shadow over the CN¥931.5m company, like a colossus towering over mere mortals. So we definitely think shareholders need to watch this one closely. At the end of the day, Kasen International Holdings would probably need a major re-capitalization if its creditors were to demand repayment.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
While Kasen International Holdings's low debt to EBITDA ratio of 1.5 suggests only modest use of debt, the fact that EBIT only covered the interest expense by 5.9 times last year does give us pause. But the interest payments are certainly sufficient to have us thinking about how affordable its debt is. Shareholders should be aware that Kasen International Holdings's EBIT was down 59% last year. If that decline continues then paying off debt will be harder than selling foie gras at a vegan convention. When analysing debt levels, the balance sheet is the obvious place to start. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. For us, cash conversion that low sparks a little paranoia about is ability to extinguish debt.
Our View
On the face of it, Kasen International Holdings's EBIT growth rate left us tentative about the stock, and its level of total liabilities was no more enticing than the one empty restaurant on the busiest night of the year. But on the bright side, its net debt to EBITDA is a good sign, and makes us more optimistic. Taking into account all the aforementioned factors, it looks like Kasen International Holdings has too much debt. That sort of riskiness is ok for some, but it certainly doesn't float our boat.
