It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. As with many other companies BOC Aviation Limited (HKG:2588) makes use of debt. But the real question is whether this debt is making the company risky.
When Is Debt Dangerous?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. What Is BOC Aviation's Debt?
You can click the graphic below for the historical numbers, but it shows that BOC Aviation had US$15.1b of debt in December 2022, down from US$16.8b, one year before. However, it also had US$408.3m in cash, and so its net debt is US$14.7b.
A Look At BOC Aviation's Liabilities
We can see from the most recent balance sheet that BOC Aviation had liabilities of US$2.72b falling due within a year, and liabilities of US$14.2b due beyond that. On the other hand, it had cash of US$408.3m and US$427.6m worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by US$16.0b.
This deficit casts a shadow over the US$5.20b company, like a colossus towering over mere mortals. So we'd watch its balance sheet closely, without a doubt. After all, BOC Aviation would likely require a major re-capitalisation if it had to pay its creditors today.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
Weak interest cover of 2.2 times and a disturbingly high net debt to EBITDA ratio of 13.3 hit our confidence in BOC Aviation like a one-two punch to the gut. This means we'd consider it to have a heavy debt load. More concerning, BOC Aviation saw its EBIT drop by 4.1% in the last twelve months. If that earnings trend continues the company will face an uphill battle to pay off its debt. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine BOC Aviation's ability to maintain a healthy balance sheet going forward. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So it's worth checking how much of that EBIT is backed by free cash flow. Our View
To be frank both BOC Aviation's conversion of EBIT to free cash flow and its track record of staying on top of its total liabilities make us rather uncomfortable with its debt levels. And even its interest cover fails to inspire much confidence. We think the chances that BOC Aviation has too much debt a very significant. To our minds, that means the stock is rather high risk, and probably one to avoid; but to each their own (investing) style. There's no doubt that we learn most about debt from the balance sheet.
