Is Wizz Air Holdings (LON:WIZZ) Using Too Much Debt?

The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We can see that Wizz Air Holdings Plc (LON:WIZZ) does use debt in its business. But the real question is whether this debt is making the company risky.

When Is Debt Dangerous?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. How Strong Is Wizz Air Holdings' Balance Sheet?

According to the last reported balance sheet, Wizz Air Holdings had liabilities of €2.79b due within 12 months, and liabilities of €6.08b due beyond 12 months. Offsetting this, it had €1.77b in cash and €630.3m in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by €6.47b.

This deficit casts a shadow over the €1.89b company, like a colossus towering over mere mortals. So we definitely think shareholders need to watch this one closely. After all, Wizz Air Holdings would likely require a major re-capitalisation if it had to pay its creditors today.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

Weak interest cover of 0.13 times and a disturbingly high net debt to EBITDA ratio of 12.1 hit our confidence in Wizz Air Holdings like a one-two punch to the gut. This means we'd consider it to have a heavy debt load. On a slightly more positive note, Wizz Air Holdings grew its EBIT at 14% over the last year, further increasing its ability to manage debt. There's no doubt that we learn most about debt from the balance sheet. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. On the face of it, Wizz Air Holdings's conversion of EBIT to free cash flow left us tentative about the stock, and its level of total liabilities was no more enticing than the one empty restaurant on the busiest night of the year. But on the bright side, its EBIT growth rate is a good sign, and makes us more optimistic. Taking into account all the aforementioned factors, it looks like Wizz Air Holdings has too much debt. While some investors love that sort of risky play, it's certainly not our cup of tea. There's no doubt that we learn most about debt from the balance sheet.
