Does Helios Towers (LON:HTWS) Have A Healthy Balance Sheet?

Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We can see that Helios Towers plc (LON:HTWS) does use debt in its business. But the real question is whether this debt is making the company risky.

When Is Debt A Problem?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. You can click the graphic below for the historical numbers, but it shows that as of June 2023 Helios Towers had US$1.62b of debt, an increase on US$1.29b, over one year. On the flip side, it has US$127.7m in cash leading to net debt of about US$1.49b.

A Look At Helios Towers' Liabilities

Zooming in on the latest balance sheet data, we can see that Helios Towers had liabilities of US$367.1m due within 12 months and liabilities of US$1.84b due beyond that. Offsetting these obligations, it had cash of US$127.7m as well as receivables valued at US$307.4m due within 12 months. So its liabilities total US$1.77b more than the combination of its cash and short-term receivables.

This deficit casts a shadow over the US$797.3m company, like a colossus towering over mere mortals. So we definitely think shareholders need to watch this one closely. After all, Helios Towers would likely require a major re-capitalisation if it had to pay its creditors today.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

Weak interest cover of 0.83 times and a disturbingly high net debt to EBITDA ratio of 5.2 hit our confidence in Helios Towers like a one-two punch to the gut. The debt burden here is substantial. The good news is that Helios Towers grew its EBIT a smooth 93% over the last twelve months. Like the milk of human kindness that sort of growth increases resilience, making the company more capable of managing debt. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine Helios Towers's ability to maintain a healthy balance sheet going forward. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So it's worth checking how much of that EBIT is backed by free cash flow. During the last three years, Helios Towers burned a lot of cash. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.

Our View

To be frank both Helios Towers's conversion of EBIT to free cash flow and its track record of staying on top of its total liabilities make us rather uncomfortable with its debt levels. But on the bright side, its EBIT growth rate is a good sign, and makes us more optimistic. Overall, it seems to us that Helios Towers's balance sheet is really quite a risk to the business. So we're almost as wary of this stock as a hungry kitten is about falling into its owner's fish pond: once bitten, twice shy, as they say. There's no doubt that we learn most about debt from the balance sheet. However, not all investment risk resides within the balance sheet - far from it.
